I don't think replacements are working correctly based on model quality settings. In my current game, I designed a new Infantry model (Guards VI) last turn. I set it to Elite quality. Guards V were set to High, Guards IV to Medium, and Guards III to low. My front line OHQs are set to Allowed Elite, Tolerated for all others. This turn, no troops have been replaced in the frontline units. In fact, many units still have Guards III, which should have been replaced to revisions ago and are still in these units. Replacements for missing troops due to casualties seemed to happen normally. I had 3000+ Guards VI in the SHQ. I had enough logistics to the area to raise a brigade-size formation at the frontline. I have tried going back to the save, going to the OHQ, saving all qualities to disallow, then back to the settings I want with no improvement on the next turn. I've also tried toggling quality for the formations in the model window with no improvement. I have saves for the turn the model was designed and the subsequent turn.

Very likely a missunderstanding:
First, Infantry you can directly upgrade. Replacement and Model quality is primarily used for non-upgradeable unit types - like Vehicles.
I do still set last to low, current to normal and all previous to obsolete - but I hardly use the SHQ ability to "send new, retreive old" for infantry. Maybe for a handfull of leftovers, that I can then Upgrade in the SHQ for ease of use.

There are 4 Model Quality levels:
Obsolete acts as Disallow for the entire military.
Low through Elite allow each unit to set how it likes them.
In practive I never used Elite, but I can see usecases for it.

Next, there are 4 ways each unit can stand to each model quality:
Obsolete is treated as Disallow by all units. Be very carefull with it.
Disallow will send all instance back to the SHQ ASAP. This can result in completely stripping units of all manpower and gear, auto-disolving them one turn later if no replacements appeared.
Tollerate will be replaced by allowed subunits, if avalible. But will otherwise stay in the unit.
Allowed will be send out and replace Tollerated units. Otherwisethe default setting.

I know about the direct upgrade option for infantry. I use it sometimes, but I generally prefer to only upgrade the lowest quality gear at the SHQ. The theory is I use each piece of gear for the maximum amount of time (on frontline units, reserve units, finally garrison, before heading back to SHQ to be upgraded).

I'm not ruling out a mistake or misunderstanding, but let me go into more detail. I have frontline units. They are set to Allowed for Elite, Tolerated for everything else. I designed a new Infantry model, Guards VI. I marked it as Elite. I changed Guards V from Elite to High, Guards IV from High to Medium, Guards III from Medium to Low. I then upgraded any infantry model in the SHQ to Guards VI. What I expected to happen was the following turn, frontline units would attempt to send back any model that wasn't high (primarily Guards V) as long as they could receive Guard VI models as replacement. This did not occur. All the Guards VI were still in the SHQ, and the frontline units still had the same unit composition as before. I'm fairly certain it was not a logistics bottleneck, because I was able to raise a new formation next to the existing frontline formations the turn I expected to see the replacements.
