Damaged units are placed in the production queue for repair.

When an Infantry or Cavalry unit is damaged, it goes to the production track with one turn remaining to "repair" it. It costs 1/2 the population of recruiting a militia unit to "repair/rebuild" the unit. If there are two units in the same location, you can merge the units during the production phase at no expense (a good tactic for the Confederates, for several reasons). This is all in the manual in section 11.6.
