For some reason game will not allow Chinese FTR intercept to combat after Japan decides to intercept Chinese bomber. So I fly one Chinese plane as bomber and another one as fighter and Japanese FTR will join the party.

Can you all see how stupid I was setting those fortifications? Don't do like I did. Protect the beach, units need supply from sea...
That wouldn't have changed a lot. You've only got two fortifications and the CW can attack from at least three hexes which can be supplied out of the sea area. The thing which went wrong here is the supply situation...

I think I would like to see a saved game for this bug. This seems to be a new one.

Here is the save file. Intercept with Japanese FTR, next phase is air to air combat, not Chinese interception.
That would put Chang OOS (but he does have emergency HQ supply). What about the Chinese units in the area?...can they trace to a supply source?...if they can not, then advancing the MECH and MOT...forcing Chang to emergency HQ supply would be a good idea...if you don't mind risking the MECH div and MOT div.
Forget it, I didn't see all the units under Chang.
