Edit: If you fight I think you don't choose naval air. Depending on what Italians choose both sides take some damage and you have 6 surprise points.

If Italians take submarine combat (CP's take CW losses) Italy takes X 2A before any points are used. CW can reduce own damage down to A.

If Axis take surface combat Italy takes D 3A before any points are used. CW can reduce own damage down to NE and use some points to increase damage.

If you choose to fight (and Italy can choose) Italy will choose submarine combat. In this case, how do you want to use your points?

You can also use 4 points to choose surface combat.

Okay, try this for size.

CW chooses to fight but only include sub in the 3 box. If sub combat still chosen, then 4 points to reduce losses to NE and 2 points to increase damage from X to X, D. If surface chosen, then 2 points to reduce losses to NE and 4 points to increase damage from D, 2A to X.

Edit: CW will stay for second round.

Allied damage was NE so I used 2 points to increase damage. Sub survives D but is damaged. Naval combat is over, no losses to Allies.
